Global Economic Outlook

The global economic outlook continues to improve, but prospects vary regionally and by country, according to success in responding to the pandemic. Recoveries in a number of emerging economies, particularly Latin America and India, are expected to be delayed due to vaccine setbacks and worsening virus outbreaks. However, China as well as broader emerging East Asia should still be a strong performers this year thanks to improving global demand and policy support which will remain loose for some time to come. Developed markets in general have had better vaccine rollouts, but Europe too has struggled to contain the virus, and given lingering structural challenges, is unlikely to return to pre-pandemic levels until 2022. In contrast, the U.S. outlook has brightened considerably amid greater fiscal stimulus, a successful vaccination program and surprisingly limited signs of permanent damage to the economy which should allow for a more durable expansion once the crisis is behind us. With a continued easing of virus-related restrictions and consumers awash with cash, U.S. GDP is expected to surpass pre-pandemic levels as soon as this quarter and is on track to post its strongest annual growth rate in nearly 40 years.

Fixed Income Outlook

High consumer spending has significantly increased demand, causing supply disruptions and a shortage of workers. We are positive on a multi-year expansion, but this phenomenon reflects restart challenges. Near-term inflation measures have climbed. However, we believe these measures are peaking and we do not see persistent price pressure. Calls for rates to rise rapidly are pre-mature, as the Federal Reserve remains committed to accommodative policy, even though inflation is likely to overshoot the 2% target. QE Asset purchases will slow and this is the biggest risk to higher rates, but heavy global demand for dollar-based fixed income in addition to the uneven virus impact will keep any rate rise under control. This is positive for rate stability and a key driver of our preference toward high-yield credit over core, high-grade bonds. It is likely that core fixed income returns will not exceed 1-2% for the next few years. We remain neutral and recommend leaning into risk assets.

Equity Outlook

Fundamental conditions remain positive. The economic momentum is strengthening as restrictions on activity are increasingly lifted, S&P 500 earnings are expected to reach all-time highs and the combination of central-bank and government stimulus will remain a tailwind. However, equity markets have been on an unprecedented run since last February’s lows and more volatility or even a correction in coming months is possible. Near-term risks include unexpected policy developments, potential tax increases, rising interest rates and virus-related items. Given lofty valuations the expected recovery in earnings will likely be key for stock prices to take the next step higher. We continue to prefer U.S. stocks over non-U.S. developed markets and EM Asia over other emerging markets. While valuations in S&P 500 stocks appear full, other areas, including high dividend paying stocks, look attractive to us and we are continuing to increase cyclical and mid-small cap exposure in expectation of a developing multi-year expansion. We remain focused on high quality companies with strong business models selling at reasonable valuations.

    What we see

    Monetary policy is one of two ways the government can influence the economy and financial markets. By manipulating interest rates, the Federal Reserve can raise or lower the cost of money to stabilize or stimulate the economy. For example, if the cost of credit is reduced, more people and firms will borrow money and the economy will grow. Higher interest rates will increase the cost of its debt, reducing borrowing and company profits, and may slow economic growth.

    What we see

    The shape of the yield curve gives an idea of future interest rate changes and economic activity. There are three common yield curve shapes: normal, inverted, and flat. A normal yield curve is one in which longer maturity bonds have a higher yield compared to shorter-term bonds, due to the risks associated with time, and can signal improving economic growth. An inverted yield curve is one in which the shorter-term yields are higher than the longer-term yields, which can be a sign of upcoming recession. In a flat or humped yield curve, the shorter- and longer-term yields are very close to each other, which is also a predictor of an economic transition.
